I read an interview with the other guy who wrote it with Lynch... Barry Gifford (? - he also wrote the book Wild at Heart was based on.. you know the one I mean)... anyways, he explained in full what he and Lynch were doing... seemingly not bothered giving away Lynch's secrets...
It's interesting to hear what it was really all about, but: it kinda takes some fun out of the movie because you can't sit and wonder for hours on end about different theories...
So at your own risk... read the lines below (if you don't want to see, then all I can say is it DOES make PERFECT sense!)

1) Fred DID kill his wife.
2) The guy Fred meets at his party is in his mind, no-one else can see him, and he's actually Fred's insanity growing.
3) The second half of the film is actually all in Fred's mind ... a 'mental fugue' state its called, where the dreamer invents a whole reality to escape from what he's done (killed his [cheating - but scene was cut] wife)
4) But he's so fucked up, that even in his mental fugue he messes it all up, and his relationship with his wife goes shitty again too... So basically he's so messed up even his 'dream world' goes to shit.
5) -- this is just my theory tacked on here -- But at the end he's been taken to the electric chair and electrocuted... weird eh?
Don't argue with me... this is straight from Barry Giffords mouth!
(they shouldn't have cut the scene where Fred confronts his wife about her dissapearance from the club though... BIG mistake!)
